In 2023, we conducted simulation studies based on papers published in 2022 (Journal of International Money and Finance). In forecasting problems, dealing with sudden large shocks can make prediction difficult. However, in formulating such shocks, we decided to consider shocks where the variance changes by Markov switching, in addition to a mixture of Normal distributions as has been commonly used in many studies. This is also a method used in collaborative research with Associate Professor Liang Hu at Wayne State University (a research project by the JST Moonshot R&D). Whether the shock is due to a mixture of Normal distributions or arises from Markov switching, the difficulty of estimation and prediction varies depending on how much larger the large shocks are compared to small ones, i.e., the relative size of the large shocks. This is evident from the simulation results of estimation accuracy presented in Ito, Noda, and Wada (Econometrics, 2022). Therefore, we decided to clarify through simulation how the ratio of variance or standard deviation of the two shocks affects the accuracy of predictions.
Furthermore, in the research with Professor Akihiko Noda of Meiji University, forecast for a multivariate model consisting of several types of cryptocurrencies showed that despite the highly complex movements of cryptocurrency market prices, predictions using the dynamic factor model and parameter estimation via the EM algorithm and predictions using the vector autoregressive model were fairly accurate. However, the dynamic factor model needed appropriately estimating factors and the vector autoregressive model needed macro variables indicating structural changes. This shows that identifying variables indicating some form of structural change can improve prediction accuracy. Therefore, predicting such data in the frequency domain is highly likely to be effective, and we would like to thoroughly examine this aspect in the final year.
